Discounted cash flow (DCF) valuation: from FCFF to fair value

A DCF converts assumptions about future operating cash flow into present value. The arithmetic is straightforward; the hard part is choosing assumptions that are internally consistent, economically plausible, and honest about uncertainty.

What a DCF is actually trying to measure

A discounted cash flow model estimates what future cash generated by a business is worth in today's money. The core idea is simple: a dollar received years from now is worth less than a dollar received today, and uncertain business cash flows require a return that reflects their risk.

DCF is not a prediction machine. It is a structured way to connect operating assumptions—growth, margins, reinvestment, taxes, and financing risk—to an estimated value. Its usefulness comes from making those assumptions visible enough to challenge.

FCFF: cash flow available to the enterprise

For a non-financial operating company, one common framework is free cash flow to the firm (FCFF):

FCFF = EBIT × (1 − tax rate) + D&A − capital expenditures − change in net working capital.

EBIT captures operating profit before interest. Taxes convert it to after-tax operating profit. Depreciation and amortization are added back because they reduced accounting profit without being current-period cash outflows. Capital expenditures and working-capital investment are subtracted because they consume cash needed to operate and grow.

Step 1: build a reliable historical base

Collect several years of revenue, EBIT or operating income, tax expense, depreciation/amortization, capital expenditures, working capital, cash, debt, and diluted shares. Reconcile units and periods. Decide whether the latest twelve months are representative or distorted by acquisitions, restructuring, cycles, or temporary working-capital movements.

Step 2: forecast revenue and operating margin

Revenue growth should connect to addressable market, company share, pricing, capacity, customer demand, and management execution. Operating margin should connect to gross margin, operating leverage, mix, scale, and competitive pressure. Avoid forecasting both high growth and rapid margin expansion without an economic reason.

Step 3: forecast reinvestment

Growth usually requires capital. Estimate capital expenditures, depreciation, and working-capital needs consistently with the revenue forecast. For asset-light companies, reinvestment may appear in operating expenses or acquisitions instead of physical capex; the model still needs to respect the economics of sustaining growth.

Step 4: estimate WACC

Weighted average cost of capital combines the required return on equity and after-tax cost of debt according to the company's financing mix. Conceptually:

WACC = equity weight × cost of equity + debt weight × after-tax cost of debt.

The cost of equity is often estimated from a risk-free rate plus an equity risk premium adjusted for market sensitivity. The exact implementation varies, and beta can be unstable. Treat WACC as an estimate with a range, not a fact to four decimal places.

Step 5: estimate terminal value

A perpetual-growth terminal value is commonly expressed as:

Terminal value = FCFF in the next period ÷ (WACC − perpetual growth rate).

The perpetual growth rate must remain below WACC for the formula to make economic sense and should be plausible for a mature business over the long run. Another approach uses an exit multiple, but that imports market-multiple assumptions into an otherwise intrinsic framework.

Step 6: discount the forecast cash flows

Each forecast FCFF and the terminal value are discounted back to the valuation date. Cash flows further in the future receive a larger discount. The sum of these present values produces enterprise value.

Step 7: convert enterprise value to equity value

Enterprise value belongs to all capital providers. To reach common-equity value, add non-operating cash and investments where appropriate, subtract debt and other senior claims, account for minority interests or other material items, and divide by diluted shares outstanding. The bridge should reconcile explicitly.

Step 8: run sensitivity analysis

At minimum, test WACC and terminal growth together because they often dominate the terminal value. Also test operating margin, revenue growth, capital spending, and cash conversion when those are material drivers. The result should be a valuation range, not just a single cell.

Step 9: validate the mathematics and the economics

Mathematical checks should verify FCFF arithmetic, discount factors, terminal-value formulas, enterprise-to-equity reconciliation, share count, and sensitivity-table reconciliation. Economic checks should ask whether long-run growth, margins, reinvestment, terminal value share, and discount rates are plausible.

A model can pass every arithmetic check and still deserve low confidence if the forecast assumptions are weak. Conversely, imperfect market data should not be hidden behind precise-looking output.

Why DCF and market price can be far apart

The market may be pricing a different growth path, margins, optionality, future products, capital intensity, or risk premium. The DCF may be wrong; the market may be wrong; or both may be using different time horizons. When the gap is extreme, use a reverse DCF to identify the assumptions required to reconcile the price.
